Any of the three should work, I tend to use RLE compression.

It's not the size that counts.  Or is it ;)  All textures have to have
dimensions that are powers of 2, i.e. 16, 32, 64, 128, 256, 512, or
1024.  So a texture that is 16x32 will work.  A texture that is 200x200
will not

You could go bigger, but bigger is not better.  I've found textures are
more legible if you create them about the size they will be displayed on
the average 1024x768 or 1280x1024 screen.
