As it was pointed out to me, I need to mention that I am running zLinux
under LPAR and not zVM.
I use the HMC console as a zLinux Master Console and that is where my
special keys problems reside.
If I was to have a true/real/physical 3270 Master Console attached to the
zLinux LPAR, can I then use NED and issue zLinux commands?

No, the HMC is not a 3270.
However, you can't use control characters from a 3270 either. Well,
depending on the code page settings, you can in fact map the digraph
^c to Ctrl-c, but as a 3270 is not a character-mode terminal, you
cannot run Emacs or anything else that depends on each keystroke
generating an interrupt on it.
