I take that back. Your sendmail seems alright. Probably mutt is incorrectly
configured, as Suresh pointed out.

The problem could be that mutt cannot find the sendmail binary itself (far
fetched, I admit). Put the line

set sendmail="/usr/sbin/sendmail -oem -oi"

in your .muttrc. Also, test if you can send mails from other mail clients
(pine, netscape etc.). Let us know the results.
