That's what I figured.

I'm not sure what you mean by it not being clear. From a user
standpoint, it's pretty obvious - the selected folder should now
become a child of the newly select parent. It and all its children
should move in the tree to beneath the new parent. If you mean at the
source level, then I bow to your expertise. What other complications
are there?

Again, I don't think options should be willfully held back from the
user. It was especially confusing to me, as having a disabled menu
item means to me that that operation is not at all possible. It should
either be enabled (by far my preference) or removed entirely. Why make
things more difficult for the user? It is something at least I want to
do all the time - create a sub-folder.
