I cannot reinstall 7.6 because I do not have the disks. I do have 7.6.1 and was going to try and reinstall that. I'm guessing that the system files are corrupted. Would that affect the ability of the floppys to format? I'm thinking yes.

7.6.1 is just the upgrade of the 7.6 before you erase anything make sure that it is the full install cd that you have and not just the upgrade parts
and yes your thinking is logical - I agree that the floppys can be misread by faulty systemfiles. You could try to download tomeviewer and then extract just the system and finder files from the install cd and try to replace them to see what if any effect. another quick fix is to throw away the preferences folder (or leave on the desktop) restart and let the mac make new preferences from scratch.
