Personally (and this is JUST my 0.02 mind you), I've allowed it
providing the language remains on the flame channel. I don't limit all
swearing to that, however, if something starts to get rather carried
away, I point 'em there.
There's a few reasons for this:

First, they'll do it anyways (albeit masked or whatever)
Secondly, this will allow those that really don't want to hear it to
turn the channel off.
Thirdly, if you apply a rule to one word or one set of words, you really
need to apply it all the way across the board (in all fairness and
equality). 

Here's a scenario, that you might run into (one that I actually HAVE run
into)
One admin says damn is a swear word, and not allowed over public
channels.
Another says damn is NOT a swear word and IS allowed over public
channels.
Who's right? They both are actually. To each, it's a different thing
completely.
It's all really relative to how each and every admin views things
morally, etc . Personally, I chose to just open up the flame channel,
and let 'em have at it. This pretty much solved that problem.

The alternative? Create a rather long list of words that ARE defined as
swear words, make sure they don't mask them, etc... 

As far as the word homo? Well, that could be taken (quite literally)
different ways: Obviously, the common one is referring to the same-sex
orientation, but there's others too. So, what ditd the player mean?
Again, if you disallow homo, then you'll have people (the same ones that
you said couldn't use homo) whining when the next person says damn (or
something else of the like) on your game.

As far as age disclaimers and all? They'll hear (and probably say) much
worse at school, hanging out with friends and whatnot.

Point blank: Would you allow the use of the word 'homo' on your game?

The place in question is pretty rough and tumble, stuff like 'h3ll',
'sh!t' and 'b!tch' are common, the F word and the C word aren't. There's
no age disclaimer on entry.
