Hi TP, welcome to Squeezeland! Yes the Touch has very good sound. There should be no problem using it with your system. You have three different choices for connecting to the receiver, S/PDIF coax, S/PDIF optical (commonly known as TOSLINK) or analog. The receiver supports all three so you can try them all and decide which you like the best.
It sounds like you already have a music collection on a computer, so your best bet is to install SqueezeboxServer (SBS) software on that computer. It doesn't have to be anywhere near the HT setup as long as there is some form of network connection (wired or wireless) between the server and the Touch. You are going to have to choose how you want to control the Touch. Where its going to be located relative to where you are sitting is a significant factor. If the Touch is going to be right next to your listening position you can use the Touch screen itself. If its further away you can use the included remote control, but be warned the screen is not that large and it is difficult to read from across the room. There are apps for many portable devices (iPhone, iPod Touch, android phones, windows mobile phones, PDAs etc) that can control a Touch using the local screen in your hand. A lot of people like these very much. Logitech also makes its own handheld remote control with a local screen but its not a touch screen and its fairly expensive. Most people prefer the app on say an iPod Touch. The server running on your computer also serves up a web page (the WebUI) that can control the system from any browser on anything you have. (phones, laptops, watch, anything with a browser) Be warned, once you have one Squeezebox they tend to multiply around your house. With the library on the server you can access it from SBs anywhere in your house. There are even "virtual squeezeboxes", programs that you can run on your computers that can access the server and play the music over your computer sound system. My wife loves to listen to music using one of these programs on here computer. (I had to make here some really good small speakers though!) Feel free to ask any other questions you may have.
