The Touch then _decodes_ the FLAC file to play it. Decoding a FLAC file includes decompression, but not any decryption, because it's not encrypted to begin with.
It is possible to set LMS to do the FLAC decoding on the server, and send for example, a PCM stream to the Touch. That PCM stream does not need to be decoded on the Touch. The audible benefits of doing this are debatable. The main disadvantage is that you are sending much more data over your network because it is decompressed.
