Hi I don't do it myself but I do give dog hair to a friend. Soak the hair in
hot soapy water without agitating it. The same way you would for wool,
although it doesn't usually accidentally felt as easily as wool does. You
can spin some dog hair and some needs to be carded with some wool.
You will never get the dog smell out in the same why as you never get the
sheep smell out of wool or cotton smell out of cotton. It's just the smell
it has. It is stronger when wet same as the others. You will be able to get
the strong (old) dog smell out. Just remember some people would say they
could smell it (dog) and that it stinks even it had no dog hair in it. It's
a psychological response rather than a true response. If you say there is
dog hair in the yarn they will smell it weather there is dog hair in it or
not. 
Something made out of your dogs' hair is a nice reminder of your pet for
years after they are no longer part of your life.
