The location of the library is hard-coded.
The location of the specific image file within that library is kept
as part of an internal index/database, within iPhoto.

Supposedly, iPhoto will notice the file is missing then just not
display its thumbnail anymore. On my Mac, however, iPhoto crashes.
Sometimes, after such a crash, iPhoto is totally unlaunchable. You
have to delete it's .plist etc then sit and wait forever while it
re-builds its index.
There is no way to tell iPhoto where a photo resides, if it's outside
of its ~/Pictures library.
(I have thousands of image files on my computer so this is a pretty
big deal for me!)
Ditto. That why I use GraphicConverter's browse window. But in many
cases, I've let it add the preview/thumbnails to the files, then set
that Finder window to display large icons.
Supposedly the new iPhoto can now handle libraries with more than a
few thousand files. Not sure what the limit is, but iPhoto 6, at a
local Apple Store crashed when I tried to import a test DVD of 9,000
photos.
