You where correct in suspecting that WiFi could be the cause of the
problem. Well, as it turned out, it is *the* major cause of the
problem!
I spend many hours finding out why the Touch would crash on WiFi, but
worked fine when connected to cable. I'm not certain if this is related
to the brand and/or model of WiFi modem-router I am using - it's a
Linksys WAG54GP2 Firmware V2.01.06. The Touch works perfectly fine as
long it is the *one and only* WiFi device connecting to the Linksys
modem-router, but as soon as another device connects to it the Touch
crashes! 
I confirmed this by shutting down all devices connecting to the WiFi
network except the Touch and played music, changed from local (USB &
SD) to various internet radio streams, changed options and settings
etc. It all worked fine until I stared my netbook and connected to the
WiFi network. Within seconds the Touch stopped playing music and
crashed!
As it is impractical to run a LAN cable throughout my entire dinning
room and lounge, I opted for a second WiFi router and configured that
router (a Netgear WPN824 firmware V2.0.120_1.0.15) for the Touch only.
Also made the Touch's WiFi IP address static, so I could restrict the
WiFi router to that IP address only - this way nothing else can connect
to it while the Touch is in use!
Have tested this setup extensively and it seems to work fine.
