YES!!  I was going crazy with the same problem.  I have a Canon 
SD800, and my avi files were not recognized either.  I have Canopus 
Procoder Express, and tried everyconceivable method, but the quality 
would become terrible.
 
The solution is so simple, I can't stand it.  Simply rename the file 
from whatever.avi to whatever.mpg
 
Worked like a charm.  
 
I can't tell you how many experts on the internet wanted me to 
download a million different codecs to try and fix the problem, and 
some kid told me to just rename the avi to an mpg!
