I am considering Appleworks, iPhoto or Word and PhotoDeluxe.

I would only get Word if I knew I was going to be sending MS Word documents electronically to people who are using PC's rather than Macs. It was not quite clear whether the need for a word processing application was to create electronic files that would be shared over the internet or whether it was to create paper letters that would be mailed out via snail mail. If it's the latter, I think AppleWorks would be as good as Word and a bit less expensive.

Now, there is also the chance that other people might be sending MS Word attachments to your in-laws. AppleWorks has some capability to open MS Word documents but I am not sure if it can do this all the way up to the current versions of MS Word for Windows.

In order to add iPhoto, you may have to purchase the iLife '04 package and then my only caution would be to ensure that it is compatible with OS 10.2.8. Should be easy to find that info on the Apple web site. It sounds like your in-laws may have other uses for iLife '04 as they build their confidence level.

Good luck!
