Well, you've only the one PCI slot, so I'd think that #3 is the way to go.

I've used Memory X a lot in the past. I like their service, their prices are reasonable and I've never had a problem with any of their RAM. The phone order people seem to be supplied with mucho Clue. A 64MB DIMM will run you about $28.00.

The 120 doesn't come with a cache card, as I recall. I've seen them for about $10.00 or so. You might have to google to find one. It'll improve the performance of the computer somewhat.

If you can find a StyleWriter II for it, along with AppleWorks or ClarisWorks, the kids will have a pretty decent homework machine.
