It's built into the ROMs on our machines too. We usually don't see it as the machine flies right past it very quickly in this era (or even a couple of eras ago where we all live) of very fast hard drives.

My plan, unless someone has a better idea, is to buy a new 4GB SCSI
50 pin drive (as I was gonna do that anyway, in order to back up my
stuff), and try to boot from the system CD with only the new drive in
place (as SCSI ID=0), then format the new drive, install 7.6 on it, then
refit the old drive as SCSI ID=1, and hopefully salvage my data from the
old drive to the new one.

This is a good plan. Another thing to try is to put the new drive and the CDROM on SCSI bus 0 (the internal fast bus) and the old drive on SCSI bus 1 (the internal/external bus). It sounds like the electronics on the old drive are faulty enough that it's interfering with the operation of the SCSI chain. Putting it on a different SCSI bus might help.

Has anyone seen anything like this? Could the existing drive have gone
bad? I hope not, as I haven't had a way to back up for a while.

It sounds very much like a failed hard drive. Your prescription described above is a good place to start.
