Google has done this in other areas and it's not always a terrible thing. Look at the real estate listings Google had been working on in maps. Zillow and others like it still thrive and Google is pulling out of that market. Navigation apps and products on the other hand have been squashed like bugs as Google's nav products are superior and free.
Another way to look at this is Google can only put out so many apps. They have about 20 or so Android ones at the moment and that's not even a drop in the bucket. If they would do 10 times as many, it would still be noise compared to the 150,000+ that are in existence already. It can be frightening to a small developer when you realize your years of hard effort and the user base you've won with your app can be snuffed out in an instance if Google decides to compete in your arena. That certainly is a possibility but a remote one. If you already have a good app, most likely Google will go after something else.
