Have you tested it with any other OS?  You might consider trying the
Network Install Disk, which is a tiny 7.5.3 system on a floppy,
available from Apple's ftp site.  It does ethertalk, so it could rule
out a hardware problem.  

I used to bring a copy to auctions for testing machines without hard drives.
