At this point an Xserver is running, but it's not authorizing your client xterm to connect. This is kinda weird. This is an area where I have little knowledge because it "just works" for me. Am I right to understand that you logged into a text-mode terminal and ran startx, and that's how this .xsession-errors file was created? Could you possibly have two different versions of X on this box? The simple white box with login and password text entry fields soulds like 3.3.6, or earlier. With 4.1.0 my login/password dialog box is gray and has the XFree86 globe logo off to the right. If you don't have too much time and effort already invested in successful setup and configuration of this box, I'd recommend you start over, install the OS with no X11 at all and make sure that's working right, then install the version of X that you want.
