You should upgrade both drives, really, but if you don't want to fuss with disassembling the machine, just get a FW external or a case to put an IDE internal into. IIRC, you should not bother with any drive larger than 120GB, since the iMac is unable to "see" beyond about 128GB of space (a limitation of the chipset).
So you want to upgrade to OS X? Here's my suggestions:
1. Buy a 512MB stick of RAM to add to your existing RAM. You'll be REALLY glad you did this later.
2. Run Diskwarrior or Norton Utilities (from the CD) on your existing OS 9 to make certain the directory is in good shape. This is a CRUCIAL step to avoiding problems later on. You might want to defrag the drive too.
3. Use your new hard drive to make a complete backup.
4. Install OS X. It won't erase your OS 9 unless you tell it to erase the entire hard drive (don't do that).
5. After the reboot and registration, open the program Disk Utility (it will be in the Applications -> Utilities folder) and Repair Permissions.
